How to unlock the King of Fighters achievement in The King of Fighters XII - Definitive Guide
Ok this is how I got the achievement, I'm gonna lay out some rules to stick to, of course there may be a quicker way but I wanted to play it safe so if you choose to deviate from this guide & opt for some "shortcuts" do so at your own risk. There is also some info' thrown in for good measure.

Run through arcade with each character once as your starter, of course making sure you don't lose, win must be by KO, not timeout or double KO. This means you must not lose a round so basically the other 2 characters you pick when starting must never be active. If you are about to lose then hit start on a second controller to interrupt the battle, wail on your second controller & you'll start again on character 1 of whatever stage you were last on giving you another chance without messing up the character achievements.
You gain back a bit of health after beating each character & after the end of every stage you have full health on the next stage.
After beating arcade mode 22 times you will have 15/22 beaten for every character.
Now for the important parts:
You CAN lose rounds' as characters, I'd look at the list, see what I needed & base my picks around that, cross-reference the enemy team with mine & base the order on that so if their first up was needed by 1 of mine I'd throw him out first & if their 3rd was needed by another person in my team I'd win round 1 & 2 with 1st character then lose on purpose at start of round 3 to get my second pick in.
Whenever coming up against someone I needed, but needed to lose a round to get out my second pick I would NEVER deal any damage to that person with anyone except the character I needed to beat him with.
I never beat someone I needed then lost all 3 rounds meaning I had to retry.
After I had beaten a stage but the next stage had no ppl I needed to beat I would let the other team beat me until I had the continue screen, then press B to make it run out faster.
It is safe to quit if you haven't beaten anyone you need yet obviously but after having beaten someone you need I am not sure.
So in summary:
Only deal damage to person needed with character that needs that win
Don't mark up a win then lose the stage
You can let opponents beat you at start of next stage if you see no one you need to beat
Mix up your picks, you don't want 3 ppl at same time that only need to beat Ash
If you used a character to beat someone needed on round 1 you can then lose with that character on round 2 as long as your other 1/2 characters win the stage (I never let it get down to my last character just in case).
Speed tips:
If you have the room to spare in your squad, throw Leona in there, do jumping HP into down+HP for a 3 hit combo that is devastating, everyone else use jumping HK into down+HK except for a few characters like Mature who's jumping kick sucks, use jumping HP into down+HK in those cases.
Use your super combo as soon as you can or save it for the start of the next round.

That connection drop may have been a factor. I haven't played this in awhile but is there a save option anywhere? I can't remember exactly but I think when I did this I did it all in 1 go so if you didn't manually save that may be the problem?

I got it! It must have been the connection drop. I am glad I remembered I was using Kyo, Mature, and someone else when it happened - because I started going through again with Mature and it unlocked after round 3.

Being the most recent winner of this achievement, I figured I'd post an update on what I did personally. First off, let me say that the idea that the character you have first must get the wins is nonsense. I had quite a few characters win after my first character lost on purpose so it could happen. Not only was this the case, in many cases for characters like Elisabeth I would use the first character to soften them for the second character. The only part that matters is the final blow. However, I never simply got my win and lost and let the timer run out nor did I quit out after beating the character. I always finished arcade mode so I didn't have to worry about what counted and what didn't. The spreadsheet above is an excellent tool. One thing that I'd avoid also is time out wins, these automatically voided my individual achievements so they could also void what counts for this one. Good luck, this one is quite a grind!
EDIT: I also thought I'd include that my achievement did pop between battles in the time review screen. It froze for a moment, as it does on the black screen when each character achievement had popped. This could mean that it registers after every battle, but I never chanced it.

You have to beat everyone with every character.
Use a excel spreadsheet to make sure you beat all 22 characters and to keep track.
The bad news (I just found this out) you have to beat it like you did with the beat everyone achievement. You have to go through and play the entire match using the first character. So you can't lose on purpose to speed things up.
Its awful and time consuming but making sure no one makes the same mistake I did.
EDIT: Just got the achievement so now a full 1k. So I know it works 100%
