You need to perch a sheep with some fences around it and some grass so it can grow.
At some point it will have it's wool ready to harvest with an image above it's head.
Then you need some shears to get the wool/pelt.
Shears will become available with the respective technology.
You should automate this with a bot as you will need lots of wool for the cloth production.
