Once you unlock the Smithy you will be dismantling your unwanted gear into components. There is no store to sell your items at so dismantling or deleting are your only options for getting rid of gear, which means you will be dismantling a lot of gear.
The special effects on a weapon are things like "bonus damage" or "bonus break effect" things like that. Weapons can have between 0-3 of them.
When you go into the Smithy to upgrade a weapons effect it will show you what components you will need. You can worry about what weapons breakdown to what components but realistically you will be breaking down hundreds of items and will be getting thousands of components, it's nothing you will have to really think about.
You can not upgrade an item infinitely. Upgrades go from like 1% to 1.6% so it does not take much to "fully upgrade" an item.

All gear items, be they weapons or armor, have "special effects". These special effects in question are the bonuses listed on each item; for example, +8 Strength, or +0.8 Break Damage, and so on. These effects can be upgraded a few times, using materials you get by dismantling equipment.
To upgrade any piece of equipment, you can only do so from the World Map. Go to Main Menu > Tab over to Cornelia > Choose Smithy > Upgrade Equipment.
Aside from doing it for the trophy, unless you're overflowing with materials, it's probably best not to upgrade your equipment until later in the game if not endgame, as the game constantly throws you new and better gear like crazy. The amount of equipment you'll get is staggering, and you'll likely get at least 5+ upgrades for each item within the same mission. (However, if you preordered or have the Season Pass and were given the bonus weapons and shield, you can upgrade those as they'll remain the best option you'll have until level 20.)
Please note that upgrading the effects does NOT upgrade their item level, their rarity, or any job affinity bonuses they may have.
