Switch to blunt setting by pressing the [BACK] button while your sword is equipped. The 'Blunt' icon will appear over your sword icon on the status bar. Then, simply defeat an enemy.
Grummy
With any weapon, hit 
and you will switch to blunt attack mode. Go ahead and attack anyone who has a weapon - it doesn't always work on villagers for some reason - and beat them.
