Here is my Walkthrough from the Prison Nightmare Level on easy Difficulty.
You find the Nightmare Level during the first Chapter called Prison. After you reach in the Prison the Circle Area with the Cells, go to Cell Number C4, open the hatch, fall down and interact with the Bed. The hatch / Cell C4 is part of the Mainstory and unmissable.

I didn't know there was a key when I played this area. I died and didn't bother to retry. Is there a way to replay this Prison Nightmare level after you have moved on in the story?

This nightmare level can be found in Chapter 1: Prison.

Its location is shown in the following video, starting at 2:55.

As a general strategy for the level itself, I tend to always turn the same direction after going through a door, and then go back if I reach a dead end. This is a sure fire way of reaching the end of the level, and you will occasionally need to find a key to access the last area.
